France Finmin Calls For Greater International Role For Euro

French Finance Minister Michel Sapin called again Wednesday for a stronger international role for the euro, saying it would protect European companies from both exchange rate risk and regulatory threats from the United States.

Speaking to a conference in Paris, Sapin said the dollar dollar's dominance "obviously brings with it certain consequences, including the extraterritoriality of American standards."

France's largest bank, BNP Paribas was recently fined $8.9 billion for breaching US sanctions against countries like Iran, Sudan and Cuba. The bank broke no French or European rules in doing the transactions

Sapin also said use of the dollar "also leads our companies to be exposed at times to exchange-rate risk that they should be able to avoid."

Juncker: Troika Reform, Public Debt Reduction On 'To Do' List

- No rush for trade deal with US
- Will not support deregulation in the labour market
- Says fiscal rules must become more understandable

European Commission President-designate Jean-Claude Juncker said Wednesday that he supported reforming the so-called Troika after it received large amounts of criticism in the wake of the crisis for making key economic decisions with no democratic oversight.

Taking questions from leftist political groups inside in the European Parliament, Juncker also said the Commission would stay the course of reducing Europe's public deficit as a means of improving financial stability across the region.

"I don't think we need to replace the Troika but I have said that we need to reform the Troika so it is more democratic and has a more virtuous role," Juncker told parliamentarians from Europe's leftist parties. "The Troika should have greater elements of democratic legitimacy, which it hasn't had in the past."

Addressing the need for further austerity in Europe, Juncker said that he was "allergic to public deficits" and that a further increase to public debt was no solution with debt-to-GDP ratios in many countries way above the official target of 60%.

"It's the poor of tomorrow that will be picking up the bills" if deficits do not come down, he said.

Under fire from questions which often made reference to the fact his home country Luxembourg is a tax haven and that he belonged to a "neo-liberal group of politicians" in the Parliament, Juncker made a stern defence by arguing he would stand up for labour rights and would not rush through a free trade deal with the US that critics say could threaten smaller industries and consumer standards.

"We need to be clear that Europe cannot change its hygiene rules or labour law or date protection rules for the sake of the Americans. That is not part of the negotiations and it's not up for grabs. On the speed of the talks, he said that sometimes "we might need to stop and take a step backwards."

A major talking point as a new officials inside the European Commission are appointed and Italy takes over the presidency of the European Union is the possible relaxation to Europe's fiscal regime in order to simplify it and create more breathing space for public investment.

Italy's Finance Minister Pier Carlo Padoan and officials from the Commission have said there is already enough flexibility within the existing rules.

Juncker on Wednesday said the Stability and Growth Pact would continue to be applied but in "a more understandable way."

Though he did not elaborate on what could be considered as more understandable, the International Monetary Fund has suggested recently that instead of having multiple assessments with different criteria on fiscal targets, the unique target for fiscal rules could be the "reduction of the debt-to-GDP ratio."

Entering into an ideological debate with Jean-Luc Melenchon, who presides over France's Front de Gauche party, Juncker said that it was not people like himself but rather the former British prime minister Tony Blair and Germany's Gerhard Schroder-both left leaning politicians-who were responsible for the wave of neo-liberalism that gripped Europe prior to the economic crisis.

"I have known left wing governments, the most virtuous of which have taken a different path. I know where the neo-liberal policies have come from and it certainly was not from me," he said.

US Regulators Turn their Attention to Citigroup

Another day, another penalty charge for a bank. This time the focus is on US banking giant Citigroup, which reportedly will have to pay a fine of around $7bn in order to resolve a US government investigation into the bank's sale of mortgage-backed securities. This has been a long-running case and has dogged the group’s share price for some time.

Citi will have to pay around $4bn in cash to the Department of Justice and $3bn in mortgage relief to homeowners, with the suggestion being that the settlement will be finalised when Citi reports its second quarter earnings next week. As in the cases of BNP Paribas and Commerzbank, regulators in the US are showing their ruthlessness and Citi is set to feel the full wrath of the authorities.

The penalty is far greater than analysts expected the bank to pay to settle the civil investigation – initial expectations were for a sum of around $1.5 billion. It’s difficult to quantify how much of a hit this will have on earnings, but management may sound off a warning at next week’s earnings release. It is worth noting that Citi was a much smaller issuer of mortgage-backed securities than either Bank of America or JPMorgan Chase. JPMorgan paid $13bn in a settlement with regulators and agencies last year - a record settlement for a financial institution of that size - while Bank of America is also facing a potential civil lawsuit from the DOJ over its mortgage-backed securities sales.

US regulators are continuing this aggressive and relentless pursuit to punish banks – the big question is whether banks can absorb these huge penalty fees without a hit to earnings. JPMorgan’s sheer size allowed it to offset the penalties – however, will Citigroup be able to do the same?

Coeure: EMU Needs 'Strong' France to Bridge North/South Divide

- ECB looks carefully at euro rise, but has no exchange rate target
- UK EU exit would be 'enormous shock'

European Central Bank Executive Board member Benoit Coeure said Wednesday that France needed to be economically strong to bridge the gap between northern and southern Europe.

Speaking during a panel debate in Athens entitled "The Big Rethink for Europe - The Big Turning Point for Greece" and hosted by The Economist Group, Coeure also said that while the Bank has kept a close eye on the rise of the single currency it does not have a policy exchange rate target.

"I don't think that (the euro rise) will be the single most important issue the Eurozone will face. It is been taken care of in the sense that it is fully consistent with the ECB mandate and monetary policy strategy, that we look carefully at the rate," he said, noting that the low level of inflation in the Eurozone at present is largely due to the fast appreciation of the single currency.

The euro rise is "integrated in the monetary policy framework but we don't have an exchange rate target and that would be neither feasible nor desirable," Coeure said.

Responding to a comment from co-panellist and former Prime Minister of Italy Mario Monti that there is an obvious division between northern and southern Europe, and that it is unclear where France stands, Coeure said that "France is exactly in the right place."

"It is where north meets the south and it is the responsibility of France to bridge that gap. It is its particular responsibility to be strong on economic fundamentals and play the role to bridge the gap," Coeure said. "To be in that position (France) needs to be economically strong" he added.

Asked to comment on recent remarks made by Britain's Prime Minister David Cameron that his country might leave the EU should Jean-Claude Juncker become President of the Commission, Coeure said that such an event would be "a shock."

"We need the UK as a force to promote free markets and free trade within Europe but with the rest of the world," he said. "Without the UK this would become much more difficult, that is the moral reason."

"The economic reason is that I truly believe that one of the main European projects for the next five years should be the creation of a true single market for capital, in all dimensions, and the UK leaving would be an enormous shock. It would be something very difficult to manage, even to think," he added.

Indices Fall Worldwide, Earnings Season Starts Off on a High as Alcoa Posts Strong Q2 Results

Equity markets in Europe are trading broadly flat after regional indices suffered their biggest drop in two months in the previous session. Yesterday the Stoxx Europe 600 Index added 0.2% but the UK FTSE 100 fell 0.3% and the DAX in Germany off 0.1%. Asian markets drifted lower overnight after falls on Wall Street on Tuesday. The S&P500 dropped 0.7% to close at 1,963.71 in a second straight day of losses, while the Nasdaq Composite Index slid 1.4%, its steepest one-day decline since May.

Meanwhile, the FOMC is due to release minutes from its June 17-18th meeting. The Fed trimmed monthly asset purchases by $10 billion for the fifth time in a row and stated that economic growth and the job market were showing signs of improvement.

These minutes may show what was behind the thinking at the FOMC which since the meeting has been transmitting more dovish messages in regards to near-term monetary policies, despite the recent improvement in the US labour market.

Overnight in Asia, the downbeat US session affected market sentiment. Hong Kong’s Hang Seng Index fell 1.2% while The Shanghai Composite fell 0.4%. Australia's S&P/ASX 200 was down 1.1% while Japan's Nikkei 225 fell 0.4% in a third consecutive fall. Traders were absorbing regional data with Chinese inflation more subdued than anticipated and Australian consumer confidence not rebounding strongly enough. China's consumer price index rose just 2.3% from a year earlier in June, down from 2.5% in May and well below the government’s target of 3.5%. Australia’s consumer confidence index improved by 1.9% this month, following a 0.2% uptick in June, but that’s still not a great improvement, considering the 6.8% decline in May.

Alcoa beat expectations in its Q2 earnings report, with $5.84 billion of revenue and earnings per share of 0.8%. The firm has been enjoying a period of growth, with shares up over 85% from a year ago. The aluminium firm’s earnings release marks the unofficial start of the earnings season; Citigroup, JPMorgan Chase & Co., Goldman Sachs, Yahoo and Johnson & Johnson are all slated to report their earnings next week.

Market call Saxo Banque

ECB Coeure: EMU Convergence Needed For Sustainable Growth

European Central Bank Executive Board member Benoit Coeure said Wednesday that deeper integration of economic policies and structures around the single currency area were necessary to deliver stable and sustainable growth.

In prepared remarks for a panel discussion in Athens entitled "The Big Rethink for Europe - The Big Turning Point for Greece" and hosted by the Economist Group, Coeure said that while the Eurozone is no longer in financial crisis, it remains held back by high levels of public debt and unemployment as well as low economic growth and the need for further fiscal and structural action at the national level.

"Euro area governments need to step up structural reforms, in particular those which have the greatest efficiency gains given the relative distance to best practices," Couere said. "Policy-makers should pay due attention to ensure that the burden of the adjustment effort is shared fairly."

Coeure said that it was first essential to establish price, financial and economic and fiscal stability around the Eurozone in order to lay the framework for a sustainable recovery and allow for the deeper structural integration he sees as necessary.

"During the crisis, the ECB has taken all appropriate measures to ensure that price stability provided an anchor in an uncertain and volatile economic environment," Coeure said. "Consistent with this principle, our recent decisions have aimed at addressing the risk of too long a period of low inflation and at ensuring that inflation expectations remain firmly anchored."

He also noted the "existential threat" to the monetary union that grew from the build-up of excessive imbalances and underlined the needed for further economic reforms.

"The lesson drawn from this existential threat was that there was a need to reform economic governance," he argued. "We should be very careful now not to roll back this achievement, in particular in the fiscal domain. New growth will not be generated by new debt. On the contrary: sound fiscal policies are essential for growing out of debt."

In this way, Coeure argued, national governments can be the starting point for the convergence of economic structures and policies, although he called for the efforts to stretch beyond member states' borders and have application across the Eurozone.

"For this process to be fully effective and legitimate, it would have to entail the gradual pooling of sovereignty in these policy areas and be based on the Community method with due involvement of the European Parliament," Coeure said. "In the longer term, the convergence process could culminate in the transfer of certain budgetary responsibilities to the European level with a view to strengthening risk-sharing within the currency union."

Coeure stressed, however, that this kind of transfer could only happy after trust had been restored around the region, stable growth had returned and economies had sufficiently converged.

"As to which level which budgetary responsibilities are allocated, and how they are matched by appropriate democratic arrangements, I believe this is ultimately a political decision," he said. "It should emanate from a political process, and I note that other federations with more developed forms of political union such as Switzerland or the United States have found very different answers to this question."

UBS daily roundup - Something exciting

Paul Donovan daily briefing.

• The US FOMC minutes from the June policy meeting seem likely to be packed full of excitement. There were new members (more economists) at this meeting, and it seems that some discussion about exit strategies took place.

• We have three ECB speakers today, of whom Draghi is likely to be the market focus. Questions about the Euro have been raised by politicians (especially in France) and it is just possible that this topic will receive some acknowledgement in the comments today.

• Elsewhere teams played sports. Normally this would not sully economics, but behavioural economics does have a role. We do not see the defeat of Brazil in an Association Football match as changing the forthcoming presidential election result, but markets may speculate around the idea.

• The Bank of England starts its two day policy meeting today. UBS has published a report on Scottish independence, arguing that it is wrong to ignore the issue. Whatever the outcome, there are likely to be significant economic changes as a result of the vote.

Outre-Atlantique, l'indice Dow Jones a cédé 0,67% à 16 910,83 points.

Saxo Bank Publishes its Investment Outlook for Q3 2014

As we enter the third quarter, despite general complacency, investors continue to face bleak macro imbalances that need correcting, while energy's shadow looms large as the conflict in Iraq rages.

Saxo Bank, the online multi-asset trading and investment specialist, has published its third quarterly insight for 2014 looking across the macroeconomic environment and individual asset classes.

Saxo Bank predicts a relatively positive third quarter. The Bank remains positive that US growth will return after a primarily weather-related disastrous Q1 (-2.9%). It also sees stocks outperforming bonds and forecasts that further USD weakness will likely be limited. Volatility should pick up from record lows as we near the end of the Fed's QE3. Finally, the bank believes oil will remain elevated but within a fixed range.

Nonetheless, Steen Jakobsen, Chief Economist, says that a permanent imbalance in the market whereby only 20% of the economy - listed companies and banks - receives 100% of the available credit and political capital, is suffocating the remaining 80%, namely the SMEs. Stock market valuations appear 'reasonable', but only because of the resultant lower cost of capital for the select 20%, enforced further by a pervasive belief in QE and a widespread preference for investing in equities.

Further threats to the anticipated recovery include China's property market and its high refinancing needs, growth in France or Germany plummeting thanks to lower exports to Asia and continued elevated energy prices. Higher energy prices have a negative impact on consumption by contributing to a broader erosion of consumers' disposable income.

Jakobsen commented, "Without a transfer of money from the 20% back into the 80%, we will face a decade of 'Japanisation'. A correction of this imbalance is essential to reset the world economy. The consensus that a little bit of growth is enough is worrying, and ignores the bigger picture.

"In January the IMF, the World Bank, ECB, FED and most bank economists were falling over themselves to proclaim 2014 as the year of recovery, but as we enter H2, Europe looks vulnerable, budget deficits are rising and political backroom deals are being struck to buy more time. The US needs 2.9% annualised growth in Q2 to just register zero growth for the first half of 2014 - and Asia continues to believe it can engineer a "soft landing", something I see as equivalent to an attempt to turning a super tanker around in a river."

Equities

Peter Garnry, Head of Equity Strategy, underlines the continuing importance of holding equities to see any meaningful capital growth. The relative repricing between equities and bonds has continued in 2014 as total return in equities relative to bonds remains below the equity risk premium line since 1995. He commented: "Equities are still the most attractive asset class, they are now fairly valued and are by no means in bubble territory."

FX

There has been a considerable jump in oil prices on destabilisation in Iraq, but this jump in percentage terms is still relatively modest. The most negatively affected currencies in the event of a further surge higher in oil prices are those that both rely heavily on energy imports and are the most energy-intensive in terms of units of GDP. India, South Korea and South Africa appear especially at risk from energy intensity of GDP, while Turkey, Poland and Hungary are emerging market currencies extremely reliant on imports for the vast majority of their consumption.

John J. Hardy, Head of FX Strategy, added: "We have just emerged from a period of unprecedented calm in oil prices, so the move will likely have to stretch much further for us to witness wider fall-out and spill-over into currencies."

Saxo Bank's top FX trading themes for Q3 2014 include short EURJPY, short AUD vs. USD and CAD, long NOKSEK on dips, and long MXNTRY.

Commodities

Despite the recent outperformance of commodities, conflict in Iraq is casting an ominous shadow over the global oil supply. If the march of Sunni militants cannot be halted, an elevated oil price is inevitable heading towards 2015.

The energy market must deal with the possibility of global crude oil supply exceeding demand for the first time in recent memory, thanks in part to the rise in non-OPEC production, and the average price of Brent crude is likely to move lower towards USD 105/barrel. After 2013 saw gold's first annual loss in 13 years, Saxo Bank is cautiously optimistic for its prospects later in 2014 after averaging 1,225 USD/oz during the first quarter.

Ole S. Hansen, Head of Commodity Strategy, added: "Iraq's targets now look unreachable which raises even further the pressure on Saudi Arabia to increase production and avoid oil markets from becoming too tight."
